Evaluate the equipment deal before its projected deduction

Heavy equipment leasing investment due diligence should reconcile the asset, operator, debt and tax model. Start with a transaction diagram showing who owns each machine, who borrows, who rents it and who receives the cash.

If a subscription package emphasizes depreciation without identifying the equipment and contractual cash flow, obtain the missing records before accepting its projection. The tax return must reflect the actual arrangement.

A practical diligence checklist

  • Asset: title, serial numbers, purchase invoices, appraisal support, location and lien search.
  • Operator: signed lease, payment history, financial capacity, maintenance plan and default remedies.
  • Debt: recourse terms, guarantees, collateral, balloon payments and restrictions on sale.
  • Use: delivery, testing, ready-and-available date and records of actual deployment.
  • Insurance: named insured, covered risks, deductibles, loss payee and exclusions.
  • Tax: owner identity, acquisition timing, recovery class, elections, lessor restrictions and investor loss limits.
  • Exit: residual value, sale costs, debt payoff, adjusted basis and ordinary recapture exposure.

Ask for three versions of the model

First, calculate cash flow with no current-year tax benefit. Second, apply only deductions the investor can currently use. Third, stress-test operator default, idle equipment or an early sale. Use consistent asset and financing assumptions across all versions.

Separate a tax deduction from a dollar-for-dollar credit. Show generated and allowed losses independently. If the model assumes all financed cost is deductible against wages, require the tax owner, basis, at-risk and passive-activity analysis that supports each step.

Check the lessor and lessee distinction

A true lease generally leaves depreciation with the tax owner, while the business lessee considers rent expense. A conditional sale may be treated differently even when the agreement is labeled a lease. Review the complete economics and purchase options.

For a noncorporate lessor claiming Section 179, obtain a specific analysis of the leased-property restrictions and exceptions. Bonus depreciation and Section 179 have different requirements; one label cannot substitute for the other.

Give the preparer a complete implementation file

The implementation packet should connect ownership and cost evidence to the depreciation schedule, place the asset in service on the supported date, document elections and carry limitations through the owner return. Reconcile final documents with the model after closing.

Do not invent participation hours after year-end. Retain actual records of qualifying work, operator involvement and customer use where relevant. State tax treatment may differ from federal treatment.

Discuss the tax facts before committing capital

AE Tax Advisors can review the proposed tax treatment alongside your entities, income and existing returns.
